What Is SushiSwap (SUSHI)? How It Works and Its Risks
SushiSwap is a decentralized exchange that began by forking Uniswap's code. It uses automated market making to swap tokens and rewards liquidity providers with fees and SUSHI tokens. This guide explains its concept, history and risks for beginners.
What is SushiSwap?
SushiSwap, ticker SUSHI, is a DeFi service for swapping tokens without an intermediary on Ethereum and other blockchains. Unlike a centralized exchange whose company runs an order book, this decentralized exchange uses smart contract code to process trades automatically. Its basic swap operation puts one token into a pool and returns another.
How it works: AMMs and liquidity pools
SushiSwap does not directly match individual buyers and sellers. It uses an automated market maker. Users deposit paired tokens in a liquidity pool, and others swap against that pool. A mathematical formula calculates prices from the proportions of the two tokens held.
Cheolsu deposits equal values of ETH and USDC into an ETH-USDC pool. When Yeonghui swaps ETH for USDC, part of the transaction fee goes to Cheolsu as a liquidity provider.
Liquidity providers share trading fees. Some pools also distribute SUSHI through farming rewards.
Origins: A Uniswap fork
In August 2020, the anonymous developer Chef Nomi created SushiSwap by forking Uniswap's open-source code. Its distinctive feature was a governance token model that shared some trading fees with SUSHI holders.
- Vampire attack: SUSHI rewards rapidly attracted liquidity away from Uniswap after launch.
- Founder controversy: Chef Nomi sold development funds, later returned them and transferred operating control to the community.
- Subsequent development: Features expanded to swaps, liquidity farming, staking and lending.
The role of SUSHI
| Role | Details |
|---|---|
| Governance | Voting on protocol changes |
| Rewards | Additional incentives for liquidity provision |
| Revenue sharing | A portion of fees distributed through xSUSHI deposits |
SUSHI's market capitalization and price fluctuate substantially with market conditions.
Risks to understand
- Impermanent loss: If the pooled tokens' relative prices diverge, the position can be worth less than simply holding them.
- Smart contract risk: Vulnerabilities and hacks have caused losses across DeFi.
- Governance and operational risk: Human and organizational risks remain, as the founder controversy illustrates.
- Price volatility: SUSHI can rise or fall sharply, and future prices cannot be predicted. Watch for impersonation and fake tokens.
- Gas fees: Transactions on Ethereum incur gas costs.
