What Is Compound (COMP)?
Compound is an Ethereum-based DeFi lending protocol. Without users meeting directly or using a bank, smart contracts automatically handle deposits, loans, interest calculations, and liquidation. Such services are called lending protocols.
COMP is Compound's governance token. Holding it allows voting on operational proposals such as changing interest-rate models or adding assets. The key is that COMP represents decision-making rights; the token itself does not pay interest.
How Deposits and Loans Work
Compound operates a large shared pool for each asset. Depositors and borrowers use the same pool, and interest automatically changes with its utilization, the proportion borrowed. More borrowing raises rates; less borrowing lowers them.
- Depositing or supplying: Putting an asset such as USDC into a pool accrues interest. Withdrawal is possible at any time provided the pool has liquidity.
- Borrowing: First deposit another cryptocurrency as collateral. The system is overcollateralized, allowing borrowing only below the collateral's value.
cTokens and Interest Accrual
Depositing assets gives you cTokens, such as cUSDC for USDC, as receipts. They represent your deposit, and their exchange rate gradually rises over time. The cToken count stays the same, but each later redeems for more of the underlying asset, reflecting interest.
What Is Liquidation, and Why Is It Risky?
A loan must remain sufficiently collateralized. If the collateral coin's price falls or borrowing exceeds a specified limit, the protocol forcibly sells some collateral to repay debt. This is liquidation.

Liquidation can dispose of collateral at worse-than-normal prices, increasing losses. Borrowers therefore need ample collateral headroom and ongoing price monitoring.
Risks to Understand
Compound is an established protocol, but not risk-free. Recognize these points before using or investing.
- Smart contract risk: Bugs or hacking can lose deposits.
- Liquidation: A sharp collateral-price fall can rapidly trigger liquidation and principal losses.
- Variable interest: Displayed rates are not fixed and change with pool conditions.
- Oracle and liquidity risk: Price-data errors or insufficient pool liquidity can delay withdrawals or orderly liquidation.
- COMP volatility: The governance token's own price can fluctuate sharply.
Because DeFi services such as Compound give users direct control of assets, unlike centralized exchanges, users also bear responsibility for mistakes and incidents.
