DeFi Lending Protocols: Collateral, Interest and Liquidation | NOONOO TRADING
DeFi lending lets users lend and borrow coins without a bank. This guide explains collateral, liquidation and risks beginners need to understand.
What is DeFi lending?
DeFi lending uses blockchain smart contracts to automate lending and borrowing without a bank intermediary. Depositors earn interest; borrowers post collateral to obtain other coins. Code applies rules instead of a person reviewing credit, enabling around-the-clock access in this model.
How do collateral and interest work?
The central principle is overcollateralization: post assets worth more than the amount borrowed. Borrowing ₩1 million might require ₩1.5 million in collateral. Collateral, rather than personal credit, secures the loan.
- Supplier: Deposits coins and earns interest.
- Borrower: Posts collateral, borrows coins and pays interest.
- Rate: Variable with supply and demand rather than fixed.
What is liquidation?
If collateral prices fall below a required collateral-ratio threshold, the protocol forces the sale of some or all collateral to recover the loan. This is liquidation, the most important concept here.
| Situation | Result |
|---|---|
| Collateral remains sufficiently valuable | Loan remains within requirements and can be repaid |
| Collateral falls below the threshold | Liquidation, collateral loss and a penalty or fee |
Losing collateral plus fees can be costly. More volatile collateral raises liquidation risk. Also review risk management and position sizing.
Risks beginners should know
- Smart-contract risk: Bugs or vulnerabilities can cause immediate asset loss. A familiar name is not a 100% safety guarantee.
- Liquidation risk: Collateral can be liquidated during a crash while you are asleep.
- Changing prices and rates: Collateral value and interest fluctuate, so returns are not guaranteed.
- Fake protocols: High interest can be bait. Learn scam prevention first.
Recap
DeFi lending replaces bank intermediation with collateral-based borrowing and lending. Overcollateralization and liquidation are central. Contract defects, crashes and fraud are real risks. The source suggests first learning with small amounts you can afford to lose.
