In crypto, collateral is an asset you pledge when borrowing money or opening a position. This guide explains why it is needed and how overcollateralization relates to liquidation.

What Is Collateral?

Collateral is an asset deposited in advance to back a loan or trading position. It follows the same principle as borrowing from a bank against a house. If the borrower cannot repay, the pledged asset covers the loss, giving the lender confidence to provide funds.

In crypto, collateral is mainly used for DeFi, or decentralized-finance, loans and leveraged trading. Common collateral assets include Bitcoin, Ethereum, and stablecoins.

What Is Overcollateralization?

A major feature of crypto lending is overcollateralization: pledging assets worth more than the amount borrowed. Because prices are volatile, this creates a buffer so the lender avoids losses even if the collateral's value falls.

You pledge KRW 2 million worth of Ethereum and borrow KRW 1 million in stablecoins. The collateral ratio is 200%. Even if Ethereum falls somewhat, the KRW 1 million loan remains protected.

How Collateral Connects to Liquidation

Before pledging collateral, check how far the price can fall before liquidation. Maintain a generous buffer or reserve the ability to deposit more.
