What Is Aave (AAVE)? Understanding Decentralized Lending

Aave is a decentralized finance (DeFi) protocol for lending and borrowing through code—smart contracts—without a bank. AAVE is also the name of its governance token. This article explains how Aave works, what it does and the risks beginners should understand.

What is Aave (AAVE)?

Aave is a prominent decentralized finance (DeFi) protocol. A conventional bank accepts deposits and makes loans through staff and credit assessments. Aave handles the process with smart contracts, or automatically executing code. Without an intermediary, you can deposit coins to earn interest or provide collateral to borrow other coins.

The name Aave refers both to the lending service itself and to the governance token used to vote on its direction. Holding AAVE allows participation in decisions about protocol policy.

How does Aave work?

Aave brings lenders and borrowers together through pools of funds. Its basic structure is as follows.

ParticipantActionReceives or pays
DepositorSupplies coins to a poolReceives deposit interest
BorrowerProvides collateral and borrows another coinPays borrowing interest

The crucial concept is overcollateralization. Borrowing 100 typically requires collateral worth more, such as 150. Collateral value provides a safeguard in place of credit checks.

Example Suppose you deposit $1,000 worth of Ethereum as collateral and borrow $600 in stablecoins. If Ethereum's price falls sharply, the collateral value moves dangerously close to the amount borrowed. The protocol then forcibly sells some collateral to repay the debt, a process called liquidation.

Aave's roles and uses

Aave provides infrastructure for several dApp ecosystems and operates on multiple chains as well as Ethereum. Each transaction can incur a gas fee.

Risks to understand

Aave is a large, established protocol, but it is not risk-free. Recognize these risks clearly.

Summary

Aave is a decentralized lending protocol and governance token that enables lending and borrowing through code without a bank. Overcollateralization provides a safeguard, but liquidation, attacks, changing interest rates and price volatility remain clear risks. Check collateral ratios and liquidation rules yourself before using it.

This article explains Aave for information and does not recommend buying, selling or investing in any coin. Cryptoassets carry substantial risk of losing principal. All investment decisions and responsibility remain yours.
