Stablecoin Depeg Risk: When the Dollar Peg Breaks
A dollar stablecoin aims to maintain one token at one dollar, but that relationship can break. Depegging can cause large losses quickly. This guide explains failure mechanisms and what to examine.
What is depegging?
A stablecoin is designed to track a dollar or another reference asset. Depegging is a material departure from that reference, such as falling to $0.95 or $0.80.
Tiny variations such as $0.999–$1.001 can occur during ordinary trading. A gap of several percent that does not quickly recover is a more serious warning.
Why does a peg break?
Different stablecoin designs support their targets differently and have different weaknesses.
| Type | How the peg is supported | Main risks |
|---|---|---|
| Fiat-backed | Issuer holds dollars, Treasury securities or similar reserves. | Weak reserves, custodian-bank problems or unavailable redemption. |
| Crypto-backed | Other crypto assets are posted as excess collateral. | Falling collateral and cascading liquidations. |
| Algorithmic | Code and arbitrage adjust supply and demand. | A self-reinforcing collapse when confidence fails. |
Common mechanisms include the following.
- Inadequate collateral: Reserves are insufficient or tied up in risky assets.
- A run: Simultaneous redemption requests exceed immediately available liquidity, resembling a bank run.
- Liquidity depletion: Heavy selling without matching buyers pushes the market price below $1.
- Cascading liquidation: Collateral declines force successive liquidations, destabilizing a crypto-backed peg.
Historical patterns
The original guide describes recurring failure patterns through two unnamed historical examples.
A depeg can end in recovery from a temporary shock or permanent failure. Hindsight makes the distinction clearer than it is during the event.
Practical risk checks
- Reserve transparency: Examine reserve composition and published audit or attestation reports.
- Diversification: Avoid concentrating everything in one stablecoin.
- Algorithmic-design caution: The guide emphasizes the historical fragility of maintaining a peg without external collateral.
- Question unusually high yields: Large promised deposit returns can conceal risk. Apply the principles in avoiding scams.
- Preparation before urgency: During a depeg, incomplete information and crowd behavior make decisions difficult. Understand the structure of what you hold beforehand.
Recap
“Stable” does not mean absolutely safe. Reserve quality, redemption mechanisms and market confidence support the dollar target. Understand collateral, avoid excessive concentration and question unusually high-return offers.
This is educational information, not an investment recommendation. Crypto assets can suffer losses, including depegging where applicable, and nobody can guarantee future prices. Decisions and responsibility remain yours.
