Prices move across charts, but people's emotions lie behind them. The journey from hope through excitement, then fear and capitulation, is called the market sentiment cycle. You can understand its shape, but remember that your position within it usually becomes clear only afterward.

What is the market sentiment cycle?

The market sentiment cycle describes a pattern in which investors' emotions change in a particular sequence as prices rise and fall. Even the same person can think very differently in a rally and a decline. Those emotional changes lead to trades, which move prices in turn, so sentiment and price interact. Falling prices make people fear further declines and leave all at once. Prices can consequently overshoot reasonable levels in both directions. Indicators such as the Fear and Greed Index are sometimes used to gauge this emotional temperature.

Example When everyone excitedly insists that “if you do not buy now, you will be too late,” the market is often overheated. There have also been many cases where overwhelmingly negative news and disappearing interest coincided with an area near the bottom. But these are patterns visible in hindsight; nobody can be certain in the moment.

Why getting the cycle right is difficult

Understanding sentiment cycles may seem to offer a way to identify tops and bottoms, but doing so is very difficult in practice. The reasons are clear.

The cycle therefore helps you understand markets, but it does not predict future prices. Start from the premise that no analysis can precisely forecast prices.

A realistic way to approach the cycle

Instead of trying to time the cycle, it is more practical to prepare so you can withstand different phases.

A sentiment cycle is a broad retrospective picture of emotions created by price movements. It becomes more meaningful when understood within wider market cycles.
